Question

How does inflation affect saving and capital formation ?

Open in App
Solution

Inflation is a rise of the average price level in the Economy. When the price increases, the purchasing power of money reduces. This reduces savings as more of the income required to spend on daily requirements. Also, in a closed economy, savings is equal to capital. Therefore, if savings reduces, capital will also reduce.
