Masala bonds are denominated in Indian rupees. These bonds can only be issued in a country and subscribed by a resident of such a country that is a member of the financial action task force and whose securities market regulator is a member of the International Organisation of Securities Commission. While residents of such countries can subscribe to the bonds, it can also be subscribed by multilateral and regional financial institutions where India is a member country.

Statement 2 is correct
The bonds are directly pegged to the Indian currency. So, investors will have to directly bear the exchange rate risks. If the value of Indian currency falls, the foreign investor will have to bear the losses, not the issuer which is an Indian entity .If many foreign investors invest in Masala Bonds, this would help in supporting the rupee.
