When the mixture of oil and water is allowed to settle for a while, it forms separate layers because they are immiscible. Immiscible is the word used to refer to liquids which don't mix.
An emulsion is a colloid of two or more immiscible liquids where one liquid contains a dispersion of the other liquids. Examples: oil and water mixtures form emulsions when shaken together.
